Pairs trading involves simultaneously taking a long position in one instrument and a short position in a related instrument, aiming to profit from a temporary divergence between the two rather than from the overall direction of the market. Because the strategy profits from the relationship between two instruments rather than the direction of the broader market, it can, in theory, perform in both rising and falling markets.

- Identifying two instruments that historically move together, such as two companies in the same sector or two correlated currency pairs
- Watching for a period where their prices diverge more than their historical relationship would suggest
- Going long the underperforming instrument and short the outperforming one, expecting the relationship to converge again
